Market Insights - October 2026

14:07

October's market environment continues to reflect a contrast between strong headline market performance and growing economic uncertainty. While major U.S. indexes remain near record highs, persistent inflation, rising interest rates, weakening consumer confidence, and uneven performance across market sectors suggest a more challenging investment landscape. These developments reinforce the importance of diversification, quality investments, and disciplined risk management as we approach the final months of the year.

### Market Overview

### MARKET PEFORMANCE & UNDERLYING TRENDS

Major U.S. stock indexes have continued to demonstrate resilience, with the S&P 500 recently reaching new highs. However, gains have become increasingly concentrated among a relatively small group of large companies, particularly in technology. Beneath the surface, broader market participation has weakened considerably, with approximately 71% of S&P 500 companies trading more than 10% below their respective one-year highs and 38% experiencing declines greater than 20%.

Performance differences across sectors are also becoming more pronounced. Transportation and utility stocks have weakened despite strength in the broader indexes, suggesting that economically sensitive and interest-rate-sensitive businesses are facing additional pressure. While these differences do not necessarily signal an approaching market downturn, they highlight the importance of looking beyond headline index performance when evaluating overall market conditions.

### INFLATION & FED POLICY

Inflation remains one of the most significant challenges facing the economy. September's Consumer Price Index increased to 3.7% annually, while core inflation remained at 2.6%, both above the Federal Reserve's 2% target. Producer prices have also accelerated, indicating that businesses continue to experience rising costs that could eventually affect consumer prices.

Interest rates have moved higher in response to persistent inflation concerns, with the 10-year Treasury yield rising above 5% and mortgage rates approaching 7.4%. Higher borrowing costs can place additional pressure on housing, businesses, and consumer spending while also affecting investment valuations. The Federal Reserve faces a difficult balancing act between controlling inflation and supporting employment, potentially limiting its flexibility to lower interest rates in the near term.

### EMPLOYMENT & CONSUMER CONFIDENCE

The labor market is showing signs of moderation, with September job growth slowing to approximately 29,000 positions and unemployment increasing to 4.2%. Consumer confidence surveys also indicate growing concerns about job availability and future employment conditions. These developments are particularly important because employment stability and household spending remain major contributors to overall economic growth.

Consumer sentiment has weakened significantly, with 64% of surveyed households expecting unemployment to increase over the coming year. While the economy has continued to expand, declining confidence and concerns about purchasing power could eventually weigh on consumer spending. Monitoring these trends will be important in determining whether the economy can maintain its resilience through the remainder of the year.

### MARKET LEADERSHIP & SECTOR OPPORTUNITIES

The growing concentration of market returns among large technology companies presents both opportunities and risks. Although these businesses continue to benefit from long-term growth themes, including artificial intelligence, their influence on major indexes means that changes in investor expectations can have an outsized effect on overall market performance. Meanwhile, more traditional sectors have experienced uneven performance, creating a wider range of valuations and investment opportunities.

Defensive sectors such as healthcare and consumer staples may offer greater stability during periods of economic uncertainty, while dividend-paying companies and value-oriented investments can provide additional diversification. International equities also offer opportunities to reduce dependence on concentrated areas of the U.S. market. Maintaining exposure across different sectors, investment styles, and geographic regions remains an important component of managing long-term portfolio risk.

### HOUSING MARKET

The housing market continues to face significant challenges as elevated mortgage rates, affordability concerns, and weakening demand weigh on activity. Homebuilder confidence has fallen to its lowest level since 2012, while prospective buyer traffic has declined to levels last seen ahead of the 2007–2009 financial crisis. Despite aggressive incentives, 43% of builders reduced prices in October, the highest share recorded between 2020 and 2026.

Existing-home sales are also showing considerable weakness, with pending home sales falling to its lowest level on record, signaling exceptionally slow transaction activity. Together, these trends suggest growing pressure across both new and existing housing markets, potentially affecting construction, household wealth, consumer confidence, and broader economic growth in the months ahead.

### Investment Strategy Update

### DIVERSIFYING BEYOND THE INDEX

Today’s environment reflects a widening gap between what major market indexes show and what is happening across the broader market and economy. With a growing number of individual stocks trading well below their recent highs, interest rates rising quickly and inflation remaining persistent, we believe the risks facing investors have increased meaningfully in recent months. For that reason, we continue to emphasize diversification beyond the largest companies that dominate the major indexes.

Our approach focuses on remaining flexible and responsive as conditions change. Rather than relying on a small group of market leaders, we favor a broader mix that leans toward defensive, historically resilient sectors such as consumer staples and health care, along with value and dividend-oriented companies and international markets, while holding less exposure to more volatile areas like technology and communication services. This mix is designed to help manage downside risk while still allowing participation in long-term growth, and we are prepared to adjust thoughtfully as new information develops, always with our clients’ long-term retirement goals in mind.

### Portfolio Allocation Update

### POSITIONING FOR RESILIANCE

Portfolios continue to emphasize sectors that have historically shown resilience during more challenging periods, particularly consumer staples and health care, while holding a reduced allocation to more volatile areas such as technology and communication services. We complement these core holdings with domestic value companies, international value investments, dividend-focused companies with long records of increasing their payouts, and a defensive hedge against broader market declines. In light of recent market signals, we recently increased that defensive position modestly.

Portfolios also hold intermediate-term Treasurys and maintain a meaningful cash reserve in short-term, high-quality investments, which helps reduce overall risk and keeps capital available for future opportunities. Our goal is to balance participation in the market with thoughtful protection against downside risk. We will continue to monitor economic and market conditions closely and make adjustments as the evidence develops.

###### Washington State DRS News

### STAY IN THE KNOW

The Department of Retirement Systems (DRS) recently announced that most investment costs for the Deferred Compensation Program (DCP) and for Plan 3 of the retirement systems have been reduced for 2026. DRS posts these fee changes each year. The fees reflect what it costs to manage the investments and differ depending on the type of fund. DRS notes that its investment options are provided by the Washington State Investment Board (WSIB). The notice was posted on October 22, 2026.

For Washington public educators with money in TRS Plan 3, SERS Plan 3, PERS Plan 3 or the DCP, this update speaks to the cost of the investment options in their accounts. DRS has published updated fee tables in the investment section of each plan page, along with a fee comparison calculator that lets members compare any two investment fees. Members can also log in through the investment login to view their own DCP or Plan 3 investments. Further details are available at drs.wa.gov.
